Pure Option Alpha: Delta-Hedged Returns

Strip out the directional component and what remains is the option's own P&L — theta paid, gamma earned, vega repriced. Forecasting that residual is the cleanest definition of option mispricing.

The decomposition

An option position's P&L splits into a directional part (delta times the move in the underlying) and everything else. Hedge the delta away and the residual is the option-specific return: time decay paid out, realized gamma collected on the path, and vega gains or losses as implied volatility repriced.

PnL ≈ Θ·Δt + ½·Γ·(ΔS)² + Vega·Δσ + …
The delta-hedged P&L decomposition: theta versus realized gamma versus vega repricing.

Why this is the right target

Asking 'will the stock go up?' and buying calls conflates two bets: direction and the price of optionality. Asking 'after hedging direction, which options have positive expected excess return?' isolates the second bet — the one options are actually for. Research using the volatility surface to forecast delta-hedged option returns finds meaningful cross-sectional predictability: some strikes and expiries are systematically rich or cheap relative to the surface's own dynamics.

For a trading service the payoff is practical: a mispricing model does not just say 'long' or 'short' — it ranks specific strikes and expiries, which is what you need to pick the leg of a spread, the wing of a butterfly, or the month of a calendar.

Where this sits on our roadmap

Delta-hedged return forecasting is one of the six models in our Options Edge Engine research program, and among the most demanding on data: it requires clean historical chains with greeks, not just end-of-day summaries. It ships to this site only after the program's pre-registered gates pass on sealed and forward data. Until then it is labeled exactly what it is: research in progress.
